I am really confused here. I purchased the 42" Sony Wega LCD TV. How do I change my picture quatily, does it do this automatically. For gaming as Xbox360, PS2, etc is there a setting inside the gaming system that I have to change? If anyone has this TV and can help please let me know thanks.

Set the external device to the desired video "output" format, connect to the TV and forget about it.

i guess im confused on the format. do my plug inputs tell me what setting they are?

No... the video ouput settings of the external device which is connected to the TV determines what gets sent to the TV.
Anyway... the LCD probably has a native display format of 720p, so everything sent to the TV will be upconverted/downconverted to the native resolution of the TV.
